I found on my NTSC P500 that the composite signal was actually better than the S-Video output. It leads me to believe there may be some design flaw of the video circuitry. Of course it could also be the same reason the C64 has trouble on some LCD monitors. Some have found that a resistor is needed to lower the output signal. Have you tried a real commodore monitor?
